We were supposed to wear blue on Friday because our boss wears a blue t-shirt every Friday. So I ask her if she will wear blue and she says she doesn't own a shirt in blue. So I say "how can that be, blue is your favourite color" she replies "well, I do own blue pieces of clothing but they are inappropriate for the office".

I have two co-workers around me but I don't think they heard the comment. I forgot what I said in return but it was very stupid but I still can't think of anything better to reply with.

That makes it sound more like you're begging. You could say something like yeah I had that excuse too but looks like I found something appropriate didn't I. This shuts down her advance.. but shows something somewhat sexual. It blows off the fact that she was somewhat coming onto you so the next time it'll be a bigger advance

as for the original question, her statement was somewhat open ended. depending on your relationship with her and how she said it it could either just be completely neutral or she could be baiting you... but i'd most likely say that it was neutral (she could've been referring to many things, from gym wear to club wear) so if you concluded that it was neutral, you can go wherever you want with it. you can neg her, tease her or just ignore it.

if she had a sly smile or a teasing tone, then she would've been baiting you. my first reaction would've been "what? like a blue stripper cop uniform?" but Gander's response sounds like it'll work as well.

well it depends on how she said it? was it in playful nature like teasing or was she serious? cause if you Tease her about it when she is serious she might think "you're a creep" but if she was teasing you then i would of just change the direction of the convo. to .let say a hat or bandana be like "yeah i dont think the boss is gonna like you wear a Bandana, thats to gangsta" then she'll be like "no thats not what i meant" then she might tell you what the "inappropriate" clothing she is talking about. So since she brought up what it is it make you seem like your not the Prevy creep trying to hit u on her.

she was semi coming onto you so you should have said "respeck" and dip snap your fingers. this was mystery s idea for how to handle women saying things inappropriate and sexual. it just shuts down any conv and changes the subject i guess.
